Just as a household may keep savings for job loss or urgent expenses, a bank must maintain assets that can be converted into cash quickly without major losses.

Because 125% is above the 100% minimum, the bank would satisfy the rule. It would hold $1.25 in eligible liquid assets for every $1.00 of projected net cash outflow.

Why the Calculation Requires Care

The formula looks simple, but the analysis is demanding. Banks must place each asset in the correct category, apply the proper discount, and respect limits on lower-quality holdings. Incorrect classification can exaggerate a bank’s true liquidity position.

Estimating outflows is difficult. Analysts must assess possible withdrawals by customers and funding partners. Insured deposits may behave differently from large uninsured balances.

Banks must also estimate how much committed credit customers may use, whether secured funding will be renewed, and whether derivatives will create collateral demands. The United States introduced LCR requirements for major banks after the financial crisis. The original framework applied the full standard to the largest institutions and certain banks with foreign exposure.

In 2019, regulators adopted a tailored system. The strictest rules remained for the largest firms, while some midsized banks received reduced requirements or were removed from the full standard.

Supporters argued that institutions posed less systemic danger than banking groups. They also said that forcing every bank to hold low-yield liquid assets could restrict lending and raise compliance expenses.

Critics warned that liquidity crises are not limited to the largest firms. The collapse of Silicon Valley Bank in 2023 renewed concerns that midsized banks can also suffer rapid withdrawals, when they depend on large uninsured deposits or concentrated customer groups.

Weaknesses in the Ratio

The LCR is valuable but incomplete. Its reliability depends on assumptions about withdrawals, funding losses, collateral calls, and market behavior. If those assumptions are too optimistic, a compliant bank may still be exposed.

Digital banking can intensify this danger. Customers can transfer large balances within minutes, while anxiety spreads quickly through social media and online networks. A model based on a month-long crisis may underestimate how fast liquidity can vanish.

Banks may also concentrate on satisfying the ratio rather than understanding funding weaknesses. Effective liquidity management requires diversified deposits, access to emergency finance, severe stress tests, monitoring customer behavior, and crisis plans.

Why the LCR Remains Important

Despite its limitations, the liquidity coverage ratio remains a major reform introduced after 2008. It encourages banks to hold assets that remain useful when markets become unstable and funding becomes scarce.

The ratio also gives regulators, investors, and bank leaders a measure of short-term resilience. It cannot prevent every bank run or eliminate the need for public intervention. However, it improves the chance that an institution can keep operating long enough for corrective measures to take effect.
